The failure to see the XP machine is probably a firewall on the XP machine.

Take a look at this Microsoft ICS (Internet Connection Sharing tutorial.

Let's see this for each computer.

Hold the Windows key and press R, then type CMD to open a command prompt:

In the command prompt window that opens, type type the following commands, one at a time, followed by the Enter key:

Note that there is a space before the -n or the /ALL, but there is NOT a space after the - or / in the following commands.

NBTSTAT -n

IPCONFIG /ALL

Right click in the command window and choose Select All, then hit Enter.
Paste the results in a message here.

If you are on a machine with no network connection, use a floppy, USB disk, or a CD-RW disk to transfer a text file with the information to allow pasting it here.

Well, they're not seeing each other, though Vista is getting an IP address from the XP machine's ICS DHCP server. This is classicly a firewall issue, you need to disable ALL firewalls and get working, then figure out why the firewall configuration is blocking access.

What is the XP machine connected to? I see it appears to have a static configuration to a router somewhere. How about telling us about the whole network configuration, including the make/model of any modem and/or router involved.

Often 3rd party firewalls must be completely and cleanly uninstalled or properly configured for the desired access. There are Removal Tools for Norton and McAfee. Some people have had success, for example, by re-installing ZoneAlarm and then immediately uninstalling or configuring it.

If you're really adamant about "avoiding the use of a router" you will need to replace your current modem/router combo with a modem only unit; else maybe you can put it in a "bridge" mode where it will act as a modem only.

While it won't help your firewall issue, I suggest that you consider continuing to use your modem/router and forget ICS. If the router has only one port find an inexpensive ethernet switch.

I'm at a total loss why you'd pick ICS over a router anyway!
