AVG & Security Tool virus - System.exe sucking resources - no safe mode

    We have a problem with one of our computers. Today, AVG anti-virus required an update and we downloaded version 8.5. All of a sudden the computer was freezing up and won't allow to run anything. We tried going into safe mode or safe mode with networking, but we get the blue screen of death and it will not allow it. After rebooting a few times it appears we also have Security Tool virus (the fake anti-virus malware). In my running processes, system.exe is running at 99,000+ memory and System idle lists 99 on the CPU. There are several files that seem to be associated with it including C:/Documents and Settings\All Users\Application Data\32224922\32224922.exe
    I have ran rkill which sometimes is successful killing off some processes but the system still freezes. I have ran ccleaner successfully but didn't help. I have tried running malware but it freezes. I have tried uninstalling avg (one of it's files is running 88,000+ on the task mgr) but it gives errors and freezes as well.
    How can I get rid of this stupid thing when it won't let me do anything or go into safe mode? I have read several other posts but it seems they had a different version of this and the solutions don't work in my case. Please help!
    This computer is a Dell running Windows XP Home Edition.
