Is the Heat Sink compound actually necessary? If so, what does it do?

Yes, it is necessary. It fills any small scratches, etc. between the heatsink and processor to allow for heat transfer from the processor to the heatsink

It speeds up the transfer of heat from the CPU metal to the heatsink metal.
